Although foreign investors come and go and sway the Korean stock market whenever they please, the government's financial watch dog institutions seem to have no clear policy to minimize their influence. The stock market on Wednesday was completely overtaken by foreign investors. They purchased over 6,[link widoczny dla zalogowanych],000 worth of futures contracts pegged to stock indexes and raised the heat in the market only to sell about 1,[link widoczny dla zalogowanych],000 contracts an hour before closing,[link widoczny dla zalogowanych], sending stock prices plummeting.
It's not clear how foreign investors benefit from such practices, but they surely know how to take advantage of the weak points of the korean stock market and domestic investors and watch dog institutions can't do anything but sit blindly and watch them in action.
Watch dog institutions for securities on several occasions seized doubts of wrongdoing in foreign investors' trading of options and futures, but could not find evidence to support their doubts and concluded investigations abruptly. An incident last February 16, widely known as 'Hong Kong fish' is a classic example of such a case. At the time,[link widoczny dla zalogowanych], foreign investors turned around the composite stock index a few minutes before the close by purchasing options in mass quantity. The money for those purchases came from an account bearing the name "fish."
The market suspected a security firm based in Hong Kong but the money came from Malaysia as later discovered. The Korea Stock Exchange investigated the account and its transaction records but dismissed the case as they could not find evidences for stock price manipulation. It explained that the investor interlinked his Southeastern Asia derivatives with KSE's options pegged to stock indexes causing automatic buy or sell of one as opposed to the other. Apart from this case,[link widoczny dla zalogowanych], KSE reported several other cases with more clear evidence to the Financial Supervisory Service but all of them were dismissed. Consequently, KSE did not investigate any of the foreign investors' transactions on December 16.
It is premature to feel at rest with just a few words from watch dog institutions. This is because it is difficult to tell wether a transaction is legal or illegal on recent international financial transactions, except for the people responsible for the transactions.
Over the counter derivatives have become the latest craze in Hong Kong and other Asian markets including Korea. This means that derivatives pegged to the KOSPI can be traded anywhere in the world other than KSE, even in over the counter markets in Hong Kong.
The KSE,[link widoczny dla zalogowanych], last November 13, investigated the route for mass selling of shares by funds from Hong Kong and found a rather simple answer. The fund worked on a scheme designed to hedge risk by interlinking Hong Kong derivatives with shares listed on KSE. As derivatives in Hong Kong matured, it triggered automatic sales of shares in KSE.
Tax havens make it tougher for domestic financial watch dog institutions to do their jobs. It is known that many of domestic M&A specialists and entrepreneurs use tax havens to manipulate stock prices by setting up offshore funds,[link widoczny dla zalogowanych], which are basically paper companies. The recent report by National tax Office revealed that subsidiaries of domestic companies in 48 tax havens tally to 1,119.
